As Bob says, first try a new phone cord and a different phone jack, just to rule those out completely. If the behavior persists, then:

Your modem may be working okay, but it usually contains a pair of MOV surge supressors, and my guess is that they blew out - possibly one of them is presently short-circuit. When operating normally, these shunt spike voltages to ground, which is also the outer sleeve of your AC power adapter's supply connector.

In such case, it is entirely possible for the unit to work normally on battery power, but interfere with the phone lines when the AC converter is attached. A similar failure in the AC adapter pack cannot be ruled out entirely without testing a different, known-good adapter; but the likely solution is a new modem.
