First, you're looking at two different things here. The DVD issue is a problem in your software setup; all the drive does is feed the MPEG4 data to the system. The system then decodes it into audio and video streams.

As for the CD audio: some software programs allow for streaming audio data over IDE, some older ones (like Winamp 2.x) do not. Occasionally, you have to manually enable digital audio for the drive in the Device Manager, but I think this mainly applies to Windows 2000 -- AFAIK Windows XP usually sets this by default, if the drive is capable (and only very old drives are not capable).
