Thanks all for the advice. This is how it ended up working for me:
Booting from Win XP CD, I created my first partition (left the remaining space for the Win 98 unallocated) and formatted it with FAT32 and installed Win XP.
From within Win XP, created a primary partition with the unallocated space I had left before, and then formatted it with FAT32 as well.
Re-Booted with Win 98 start up disk, and installed Win 98 on the second partition I just created. After Win 98 is installed the system now boots into Win 98.
So...re-booted from Win XP CD again, and did a 'Repair' install on the existing Win XP installation.
After that was done, the boot menu came up just like it should, letting me chose which OS I wanted to load. Then I just edited the boot.ini to my preferences (timeout 7 seconds long enough for me), and that was it.
